Adobe develops and provides software that is curated for content creation, photography, design, illustration, and video apps that industry professionals rely on.
Investment Thesis:
Despite a 35% downturn within the past year, Adobe has maintained highly profitable margins, operating with a steady 29.5% net profit margin. Adobe generated $9.85 billion in FCF in FY2025, which represented a 25% YOY increase from 2024. Considering strong financials, Adobe is incredibly discounted considering a five year investment horizon, as most of the stock's downturn is due to fear revolving around how generative AI will affect digital media creation. Its high-margin cloud software, coupled with consistent revenue and aggressive stock buybacks create steady, long term growth. Adobe will remain a dominant and wide-moat business that will continue to see steady future growth. The current multiple compression prices in the worst case AI disruption scenario that the underlying financials do not support, suggesting meaningful rerating potential over a five year horizon.
Moat Source:
High switching costs, both intellectual and monetary, is Adobe’s strongest and widest moat. Professionals across all creative industries are well familiarized with adobe products. Switching off would require completely exiting Adobe’s complex web of products, along with the adding the time and cost it takes to learn new software. Furthermore, strong network effects granted by Adobe’s massive web of digital media products, file compatibility, and hiring and training streams strengthen Adobe’s grip on the creative world. Notably, Adobe is already integrating AI into their software, via its own generative AI product called Firefly. Adobe’s strategic response to GenAI by integrating it into its own product allows it to hedge against the risks that GenAI brings, while integrating and capitalizing off of the synergies GenAI brings.

Notably, while these valuation multiples have compressed, annual revenue has increased steadily over the past five years, along with gross margins increasing slowly but steadily over the past five years. This should scream ‘discount’ to any outside observer, but it should be noted that the market has priced in AI risk significantly, which is the main reason P/E and EV/EBITDA have compressed so heavily.
Primary Risk:
Adobe's primary risks come from competitors that heavily utilize GenAI tools to improve workflow. Competitors, mainly Canva and Figma, pose a serious threat to Adobe’s consumer base, pulling away both professional and amateur customers. Serious erosion of Adobe’s consumer base and moats can occur if AI-driven competitors continue to capture more market share from Adobe, without Adobe adapting or defending its business model.
Catalyst:
Steady revenue growth while maintaining or increasing gross margins is what will drive the stock price higher, and only time will tell if the threat of AI is actually eroding the pricing power and business model of Adobe, or if Adobe’s wide moats are enough to sustain the business. Namely, Adobe’s upcoming earnings disclosures on Firefly adoption and usage metrics will provide tangible evidence as to if AI integration is eroding or strengthening the business model of Adobe.
Sell Trigger:
Compression of gross margins for three consecutive quarters, or declines in annual revenue for three consecutive quarters will signal a sell.
