The stock has been relatively beat down due to structural headwinds, namely industry consolidation pressures and higher operational costs. Despite these headwinds, the pressures that JHKY faces are likely overstated and are not fairly representative of the long-term growth prospects and underlying business qualities of the firm.
Market Dislocation
JHKY faces disruption within the FinTech industry, with recent developments in AI integration and non-traditional digital platforms reducing the TAM that JHKY traditionally had access to. management's own commentary has led to them guiding to margin pressure and slower second-half growth, deconversion/consolidation worries, and the David Foss board-chair retirement announced June 4. The industrywide shift to open banking and cloud systems requires significant additional investment from JHKY to adapt and implement these systems to keep customers engaged and integrated. Despite these, the stock has fallen 28.20% YTD. Markets have unfairly punished the stock, pricing in short-term impact and market speculation, ignoring the strong underlying long-term growth prospects, propped up by 98% customer retention rates (excluding customers lost because of acquisitions).
Valuation
JHKY currently trades at a 17.89x P/E, compared to a 5 year average and 5 year median of 34.01x 33.33x respectively, representing around a ~46% to the median. Forward P/E sits at 18.64x, with PEG at 1.86x compared to a 5 yr average of 3.58x. FCF yield looks exceptionally strong, at 8.00% compared to a five year average and median of 3.74% and 3.63%. This is around 2x the norm, representing the strongest FCF generation in 5+ yrs. Multiples are clean, and trade at a historical discount while cash yield metrics look the highest in years. JHKY pays a dividend of 1.91%, and has seen modest share buybacks within recent years.
Business Quality
JHKY maintains strong business fundamentals, including high customer retention rates and cost advantages from scale that benefit the company’s critical infrastructure system for banks. These factors have led in part to gross margin expansion over the past five years, with the company currently maintaining a 44.06% gross margin. Profit margins have expanded as well, sitting at around 20%. Leverage remains relatively modest, with debt/EBITDA at 0.4x, showing that JHKY prefers to create flexibility in terms of returning capital to shareholders and smaller, bolt-on acquisitions to increase value.
Sell Triggers Gross margin compression for three consecutive quarters, coupled with FCF declines for three consecutive quarters will start to indicate competitive pressures are more structural than previously assumed. Fair value placed at $185, a combination of Morningstar fair value ratings and analyst consensus, representing an upside of 14%. Exit will be subject to trim 50% at fair value, full exit at 120% of fair value.
