ServiceNow at Significant Discount, Brought Down by Broader Software Pitfall.
Fear of AI hurting the software industry has unfairly punished ServiceNow, which maintains high core profitability.

Business Description:
ServiceNow provides cloud-based solutions for digital workflows that serve government, financial services, healthcare, technology, and other sectors through service providers and resale partners. ServiceNow provides IT, employee, Customer, and creative workflows on a subscription basis, with costs that scale with usage base and features.
Investment Thesis:
Following the entire software sector downturn due to what can be considered as an ‘overreaction’ to AI and its effects by the broad market, ServiceNow has been dragged down with the sector, despite maintaining industry leading profit and gross margins. ServiceNow operates with high revenue growth and healthy margins, while maintaining strong consumer retention. ServiceNow implementing Generative AI (Now Assist) and autonomous “AI Agents” into its workflow stream represents a calculated decision that allows the company to benefit off of AI growth, hedging against AI encroachment into software. While risky, investing into ServiceNow with a longer time horizon allows mitigation of short-term noise that occurs within the software industry, mostly due to overblown fears revolving around AI in the software industry as a whole.
Moat Source: High switching costs and deep integration of services make leaving the ServiceNow ecosystem increasingly difficult. Services are deeply integrated to a company's workflow, making switching to a different solution requiring the reconstruction of established company processes. ServiceNow’s platform approach creates compounding moats; as more workflows are run, ServiceNow benefits from more user data and higher user integration.
Key Financials, FY2025, unless otherwise stated:
- —Revenue growth YoY: 20.89%
- —Gross margin: 77.53%
- —Free cash flow margin: 34.46%
- —ROIC: 16.78%
Valuation:
ServiceNow seems to be trading at an incredible discount, with TTM P/E sitting at 55.71x, compared to its 5 year average of 81.61x. EV/EBITDA tells a similar story, with current EV/EBITDA sitting at 31.53x, compared to a 3 year GAAP average of 96x. Forward P/E sits 21.59x, notably well below current TTM P/E. The case that ServiceNow is discounted is supported by consistent YOY revenue growth, with relatively steady gross and profit margins. Seemingly, ServiceNow has been dragged down with the overall software industry due to fears that Artificial Intelligence (AI) will disrupt traditional SaaS models. For ServiceNow, these fears seem to be overblown, as core financials are intact. ServiceNow’s operating margin versus the software sector median, maintaining a trailing 12-month operating margin around 13.3% to 13.4%, which significantly outperforms the sector median operating margin of roughly 3.88%. More importantly, ServiceNow’s Q1 2026 FCF margin of 33.19% is extremely impressive; it is well above the broader software sector median of 2.81%, and above the averages of top-tier peers, which typically operate at around 25-30%. These strong core financials make a robust discount case for ServiceNow; a software company that maintains wide moats and high profitability compared to its sector that has been dragged down by uncertainty and fear revolving around the impact of AI in software.
Primary Risk:
The main risk that ServiceNow faces is the uncertainty on how the rise of Agentic AI will impact the company and its consumers. AI agents threaten to render traditional workplace mechanisms obsolete. AI also has the possibility of reducing the seat-count that enterprises need to function, reducing the applicability of ServiceNow’s software.
Catalyst:
ServiceNow has integrated GenAI into its broader workflow using ‘Now Assist’. It boosts productivity through intelligent automation, summarization, and content generation. Exceeding the $1.5 billion Now Assist ACV target would show that ServiceNow is successfully embedding AI into its workflow, directly mitigating fears that the company will suffer extreme headwinds due to AI integration. Like many software companies, ServiceNow implementing AI within their own services allows the company to utilize the advances that come with AI, while also hedging against the very issue that has dragged down the software industry.
Sell Trigger:
Organic subscription revenue growth decelerating below 20% threshold. ServiceNow has seen inorganic growth contribute to total revenue growth recently, but organic revenue growth will be the real indicator of if the business can retain its core profitability.
